favicon.ico is png?

At least that is what it is stating in the declaration of it in the html. Is that what it is supposed to be?

Yes. That is perfectly correct. The ico extension is there solely for the pleasure of Apache, if I remember correctly. Nonetheless the actual format of the favicon is PNG (if you open the image in GIMP and go to Image => Image Properties, you can see that), thus the mime type in the html tag.
Correct me if I'm wrong, but Apache by default looks for the favicon.ico file in the VHOST root folder and logs an error if it isn't there. This results in a performance hit on Apache.
